Difference Between Preference and Equity Shares

Hero Image: Difference Between Preference and Equity Shares

Share capital of an Indian company is not a menu of flavours. The Act allows for two types. That’s how you’d say people buy ‘fixed dividend equity’ in a dinner table sentence. The difference between preference and equity shares is a rightful difference.

Quick Answer Box

Equity: equity owner, votes, variable dividend, last in liquidation, permanent capital. Preferred: redeemable in statutory period, fixed rate dividend first, capital back before equity on winding up, usually no vote. Neither dividend is a promise from the bank. Equity is the stock market you already know. A private preference is often simply a preference.

Difference Between Preference Shares and Equity Shares in Indian Companies

Section 43 says share capital is either equity share capital or preference share capital. Equity is everything that is not preference.

Equity share capital

You own a piece of the leftover company. Unless you hold differential-rights equity issued under the rules, you vote on directors, mergers and the articles. You receive whatever dividend the board recommends after preference, if any. If a winding-up happens you are behind the creditors and the preference shareholders. Preference is redeemable , equity is not . Equity is a different process to buy back , regulated .

Preference share capital

You have two preferences written into the definition:

  1. Dividend at a specified rate, paid before any equity dividend
  2. Repayment of capital on winding up, before equity

You generally do not run the AGM. Section 47 gives preference holders a vote on resolutions that affect their rights, and a vote on all resolutions if the preference dividend is in arrears for two years or more.

Section 55

Redeemable preference shares must be redeemed (or converted, in convertible designs) within 20 years of issue, 30 years for designated infrastructure companies. Redemption is paid out of distributable profits or a new issue, and transferred to the capital redemption reserve.

Convertible preference (CCPS) is the hybrid of the startup world: preference economics until conversion to equity. Where a foreign holder is involved, optionally convertible or plain redeemable paper can be treated as debt for FEMA purposes. That’s a filing issue, not a retail NSE click.

How Preference Shares Differ from Equity Shares in Terms of Dividends

Need profitsYes (Section 123)Yes (Section 123)
CumulativeNot the default ideaCumulative types stack unpaid years
ParticipatingOrdinary residualSome prefs also share leftover profit
GuaranteeNoneNone. “Fixed” is the cap and the queue, not a bond coupon

Loss-making companies can skip both. A cumulative preferred shareholder has a right to future profits. Not a non-cumulative holder. Please read the terms.

In a growth company equity dividends may be small and the share price does the work. Preference without conversion does not have the residual upside

Which Type Is Better for Long-Term Investment?

There is no universal winner.

Equity is the default long-term compounder if you want ownership, voting rights and the residual claim on earnings and goodwill. The listed equity is liquid. Volatility is last in winding up and risk.

Preference is a priority-income claim if the issuer is profitable enough to pay the rate and to redeem in time. You lose a lot of control and a lot of the upside. Preference shares in India is a thin shelf for retail listed Unlisted CCPS is a private market instrument with transfer and valuation friction.

The market actually created equity funds or listed equity as instruments for a 20-year SIP in operating companies. “Preference” is a particular contract, not a safer equity.

Advantages of Preference Shares over Equity for Retail Investors

When the terms are real:

  • Stated dividend paid first
  • Capital sits ahead of equity in liquidation
  • Less price drama than the equity ticker if the paper is held to redemption
  • Cumulative designs remember skipped years
  • Convertible designs can become equity later

Limits retail investors discover late:

  • No vote until arrears trigger Section 47
  • Call / redemption can clip the holding just when you wanted the coupon
  • Liquidity on the exchange may be a few trades a month
  • Unlisted transfers need a demat off-market slip and a price you must diligence
  • Credit risk of the issuer remains. Preference is not a deposit

Advantages over equity are queue and rate, not safety equal to a G-Sec.

Where Can I Buy Preference Shares and Equity Shares Online in India?

Equity

Open KYC demat with Zerodha, Groww, Angel One, ICICI Direct, HDFC Securities or any SEBI broker. Buy listed equity on NSE/BSE. Mutual funds and ETFs are the pooled route.

Preference

  • Listed preference shares: search the exchange series in the same demat. Depth is often poor. Check last traded date before you believe the yield.
  • Public issues: when a company offers preference stock in an IPO / FPO style document. Rare for household names.
  • Unlisted / CCPS: off-market through intermediaries. Demat credit still happens. This is not a one-tap equity ticket. Price discovery is a quote, not an order book.

NRI purchases of unlisted preference can drag FEMA categorisation (equity instrument versus ECB-style debt). Use an authorised dealer if that is your case.

Risk Analysis: Eleven Mix-Up Errors

  1. Hearing “fixed dividend” as “guaranteed like an FD.”
  2. Buying unlisted prefs from a Telegram yield.
  3. Expecting AGM control with preference.
  4. Treating CCPS as already-diluted equity.
  5. Ignoring the 20-year redemption clock.
  6. Comparing a 9 percent pref to equity total return.
  7. Forgetting creditors still rank above preference.
  8. Assuming all prefs are cumulative and participating.
  9. Using the equity LTCG rate in your head for an unlisted transfer without checking.
  10. Calling preference “better for retail” without a bid.
  11. Skipping Section 123: no profits, no dividend.

Table 2: Generic Advice vs. Strategic Thinking Matrix

Decision PointGeneric AdviceStrategic Thinking
Want safety“Buy preference”Read profits and redemption
Want growth“Equity always”Horizon and volatility budget
Fixed 8%“Better than equity SIP”Residual upside given up
Buy online“Same as Reliance equity”Check if a listed series exists
Startup CCPS“I own the company”You own a convertible contract

Strategic thinking reads Section 43 and the term sheet, not the adjective “preferred.”

Closing Perspective

“Preference shares and equity shares are different in a statutory manner. Equity gets the residual and the vote. Preference has a queue for dividend and capital. Long-term wealth in listed India is largely an equity story. Preference is an income in priority contract. As long as the issuer can pay and you can get out. Buy shares on the stock exchange. Buy preference only when you see the document and bid.

This is general information and not a security recommendation.
